Microsoft word doesn't recognize the word "transvestism"? What's the correct term then....

That is the correct word. It's just not used as much as homosexuality so it doesn't get recognized as easily.

I'm worried my teacher will mark me off points though because I've got the red squiggle saying incorrect spelling.

Right click it and hit add to dictionary. It will take the squiggle away AND show it as the right spelling in the future.
