Definitely the second answer because the propoganda was about how Germans are terrible people. This made the Americans worry that German immigrants were either German spies or still loyal to Germany.
If I remember correctly, it increased a distrust of the German immigrants, since in the eyes of everyone, they were monsters who started the conflict. It didn't help that the Germans tried to bribe Mexico into attacking the US through the infamous telegram that brought the US into the war formally.
